I always understood this scene to be Lynch affirming to the audience that the things they are seeing in the movie is a dream.

Dan, the bug-eyed dude, explains to his friend, Herb, what his dream was. Most everything is exactly how he pictured it, and then he sees the Hobo. Exactly like how he saw it in his dream.

You can look at this further by looking at how Dan recoils back in fear and seemingly dies, having a physical response from a dream. This mirrors Diane and how she dies because of her dreams and her thoughts.

I picked it off of that best 100 movies of the 21st century or whatever. I liked all of twin peaks and eraserhead. I thought the acting in this was not the best at the beginning. Honestly reminded me of the room because of the early 2000s setting. Acting got progressively better and was great by end. I did not understand the significance of the theater and the recording of the singer, other than "its all an illusion". I was worried I would not understand it and get lynched like in eraserhead.. I think it made sense to me though. Rate my interpretation.
